So My 360 is connected to my MCE computer and I can stream DVD's with my movies. Today I decided I wanted to be able to play some music on my 360 too. So I went into windows media player 11 and made two playlist. They are saved in my computer-> my doc's-> my music -> - my playlists. When I go into my music on the 360 and click on the playlist it won't play the music. It says an error occured while trying to play my selection. Does my music have to be in the same folder as the playlist?

The answer is... it depends :)
It really depends on your OS / Media / and so forth. I have trouble streaming Urge content from XP to my 360 but from my Vista machine I am capable of seeing playlists, downloaded music, and so forth.
Are you trying to stream content from the MCE interface or are you trying to stream content using Windows Media Connect (sounds like you are trying this through WMP 11)?
Is the content protected? If you downloaded the content from a service such as Napster 2.0 or Urge, the content may not stream from XP.
You should check to see if your media folders are shared using WMC and may want to try installing WMC 2.0, managing your devices from there, and making sure that you have granted permissions to your 360.
Settings for sharing in WMP 11 are in Tools -> Options, select the Library tab, then select "Configure Sharing" your 360 will appear there.
