Now that the Elite is out is it possible that the 360 with an update could support Dolby Digital HD and other 7.1 sound forms?

Every indication from Microsoft says no.

Thanks for the quick response. I plan on getting an Elite later this year (for the HDMI and larger HDD) and also a surround sound system so I'll just stick to using optical on the 360 and save HDMI for PS3 and HD-DVD player.

You have a stand alone HD-DVD, then yah you don't need anything more than what the Elite provides for audio options.
