The AVC stream just needs to be 4.1 main profile or less and the audio usually has to be AAC. Then wrap it all in an .mp4 container and it should play. EDIT: someone on Doom9 reports some recent improvements with the PS3 mpeg4 playback (http://forum.doom9.org/showthread.php?p=1012526#post1012526), but I've not heard anyone else claim this: The PS3 can play high profile AVC and AAC HE with 1.8 firmware. Still though it downsamples 5.1 audio to stereo and 1080i mpeg playback is broken, stops few seconds after it starts.
