Okay, so here's my situation, I have a PS3 for gaming as well as watching blu-ray movies. I want to get the BEST possible audio out of my system and I just bought a Sony STR-DG1000 because of the blu-ray optimization (in quotes). After I get it home I realized it doesn't decode the Dolby HD or DTS HD. My question is, am I losing alot not having these formats? Should I take this reciever back and get one that DOES decode those formats? I'm not an audiophile by any means and I've been reading threads all morning but I'm still not 100% sure of what I should do.

Most of the Blu-Ray disks I've seen have one of the HD audio formats.

Doesnt really matter, because the PS3 is Decoding the HD formats (Except DTS-HD MA) Not the AVR. And those that the PS3 doesnt Decode cant be sent via Bitstream so that the AVR (any AVR) could decode them.

Another question I guess then, is would 7.1 even be possible using the PS3? Also, does it matter whether I use optical or HDMI for my audio? I can do either to the STRDG1000.

As far as the STR-DG1000 goes, I'm sorry I do not know enough about receivers to be of help...

However, the Playstation 3 can do 7.1 surround, but I think that you use HDMI since the optical cable does not have the bandwith to transfer 7.1 channel PCM (only 5.1 DD, DTS, or 2 channel PCM).

A good option for what? If you are looking to use the PS3 as a BD player and game system and send everything to the DG1000 in LPCM, it will work fine. The Ps3 supports 7.1 for games. But most movies are 5.1 native. If you want your movies in 7.1 you'll need to look at the specs of the DG1000 and see if it can process a 5.1 LPCM signal and matrix it into 7.1 (a lot of AVR's cant do this)

And yes it matters very much optical/HDMI HDMI is the only way to get lossless 5.1 or 7.1 Optical will give you lossy 5.1/7.1 wrapped in DD or DTS containers that the AVR will have to decode. Or 2 Ch PCM (lossless)
