My 360 only has Component cables in the back, and that optical audio jack. I am currently not using the optical audio jack.
So it is plugged into my Denon AVR-789 reciever, and the reciever detects that it is a analog signal. If I purchase the optical audio cable, will the signal be digital, and thus be able to output 5.1?

Yes,you need to use the optical cable to get Dolby Digital 5.1 sound.

Just to add to the crowd, yes you need an opitical cable.
Check out mono price. Great cables for great prices.
I forgot the title, even if you use HDMI your like to end up on a PCM 2.0 on your reciver as most people (myself included) when trying to HDMI for audio end for 2.0 and run an opitical cable AS WELL for sound
