I have never seen a setting on a receiver that tells it to decode lossless as lossy. It seems like a reset is in order. If you have an AIX calibration disc, you can try the TrueHD test track, which will tell you whether lossy DD 5.1 is...
Receivers can only decode what they are sent. I have never heard of one that does what you describe - decoding the lossy core when fed a lossless codec. So, the problem is likely the PS3 output. Or, the receiver is incorrectly...
Those kinds of problems are not usual with ARC. You may find an optical connections works better than ARC.
If that chart is the audio output of your BD player, it looks like it is limited to stereo when decoding lossless codecs. So, you will want a receiver that can do the decoding.
I'd recommend trying the audio both ways and making the decision based on the one you prefer. But, it is unlikely you will hear any difference between the DACs themselves. With analog, all processing happens in the player, which...

Even with full range speakers capable of deep bass, it is generally better to set them to Small. Your mains need to be positioned for imaging, which may not be optimal for bass response. Subs can be put anywhere that works for bass.
So, does your prepro expand CDs to 7.1 when you apply PLIIx?
I doubt the receiver basics (amps, DACs and such) will provide the kind of improvement you are after. Here's what you get from a modern AVR: HDMI with lossless audio from sources that have it. But, while lossless codecs have more data...
