If I use Size 1 (the slight zoom), the pinkish bar is hidden. However, if I set my cable box output all channels in 720p, I can use Size 2 (no zoom) with no pinkish bars.
So my question is this: In your opinion, will I have better picture quality outputting all channels at 720p and having no zoon (Size 2), or having my cable box outputting all channels at 1080i and using the zoom (Size 1)?
Thanks in advance.

That happens because no overscan (size 2) is actually only active for 1080i or 1080p inputs. When you switched to 720p (or 480p/480i) format the set automatically does the 2.5% cropping on all four sides just like with size 1.
