Bitstream means that the PS3 sends the signal as-is, undecoded. However this only works with Dolby Digital and DTS, as the PS3 cannot "stream" or "pass through" the high bit-rate audio on Blu-rays. If you select "Bitstream" and try to play a Dolby True HD or DTS Master Audio track, you will get a regular DD or DTS "core" type track. If you have it set to Bitstream and you play a "PCM" track on a Blu-ray, you get PCM.
However, if you set the PS3 to "PCM," then the PS3 will decode everything and send the decoded audio to the receiver.
If you are using an optical cable, bitstream will give you proper 5.1 DD, DTS, etc. With an optical cable, PCM will give you a max of 2 channels. Using HDMI, you can select either, because both work.
