To set up a 7.1 system, does the amp have to be 7 channel (i.e. Sherbourn 7/2100) and the prepro have Dolby Pro Logic IIx? Or can you have one or the other?

You need both. The pre-pro converts source material to 7 channels using PLIIx processing. Then, a 7-channel amp amplifies each of those channels.

But you can use a 5 channel amp and run the two rears with the recievers amp right?

Yes, as long as you have amplification to all 7 channels, you're set.
