I expect that you'll get more enjoyment out of Setup #1 which is a true multi-source, multi-zone system.
With Setup #2, you'd have to go to the Living Room to turn on the system and control your source gear. The basic volume controls quoted in this setup only attenuate the volume which is coming out of the Denon receiver. As you change volume on Zone 2 of the Denon, you'll also be modifying the volume in all the rooms of the house.
Even if you find you don't use the ability to play different sources in different roooms, the real benefit of Setup #1 is the ability to independantly turn rooms on/off and adjust the volume without going to the Living Room as well as having basic control of what source you want to listen to. The MKP-1.1 Keypads have IR capability which will allow you to control your sources using the manufacturers remote so you don't have to go to the Living Room to skip to the next song on the CD player.
