Yes PS2 looks awful on new sets... try playing Gods of War or Grand Tourismo which support progressive and HD (1080i) respectively. A 360 or PS3 will make that set sing.

Just bought a KDL-40XBR1, played Xenosaga Ep III and quality is blurry and pixelised
ls it normal? And also words are cut out at up and down of the screen

Oh I forgot, you should make sure to change your settings to 16:9... that should help if you haven't already. There used to be a site that I went to which listed every game and their support for Widescreen or progressive... I think it was www.HDTVarcade.com or just search for HD arcade on google.
